Hmm actually before reconnecting to Xbox Live it is possible to remove the flag from your system.

True, if you have a NAND reader and know where and how to modify the flag, but then that wouldn't be soft-modding, would it?

whats a flag? Ive heard of it ..

And custom firmware doesnt allow complete backwards compatibility?

A flag can be a bunch of things depending on the case. In this case, it's a bit of code that lets MS see that you've pirated a game (most likely by failing an AP2.5 check), and thus allows them to ban you. Usually, binary or hex values are used to demonstrate various things about the console, and in the Xbox360's case, the flag is stored in the NAND (flash memory). Basically, if you get caught, it raises a warning to MS that you were caught. By using a NAND reader/writer, you can put that flag back down either by restoring a previous NAND image, or by manually editing the flag back to it's original value.

As for PS3 backwards compatibility, no CFW does not enable 100% compatibility. Even launch models aren't 100% backwards compatible, even though they have all the required hardware to be, AFAIK. Most PS3's with NAND flash memory (most of the fat ones) are backwards compatible for most PS2 titles, the later NAND and all NOR consoles are NOT backwards compatible. You can enable backwards compatibility by using a Cobra dongle, but from what I've heard it's hardly worth it.
